Hedge funds reduced their aggregate holdings in iShares Core S&P 500 ETF (IVV) by 63% in the second quarter of 2026, dropping from 840 million shares to 311 million shares according to 13F filings compiled through mid-September. The exit represents roughly $265 billion in notional exposure at mid-quarter pricing, the largest single-quarter drawdown in passive equity positioning by the hedge fund cohort since March 2020.

The move is not a liquidity event. IVV finished Q2 with $593 billion in assets under management, down 8% quarter-over-quarter but still the third-largest equity ETF globally. Average daily volume held at 3.2 million shares, in line with trailing twelve-month medians. The selling was deliberate, not forced. No single manager disclosed a position reduction exceeding 120 million shares, suggesting the exit was distributed across mid-tier allocators rather than a few flagship names unwinding macro hedges.

Concentration risk inside the S&P 500 itself is the likely catalyst. The top ten holdings in IVV now represent 34.7% of net assets, up from 28.1% a year prior. Five of those names trade above 40x trailing earnings. Hedge funds that rely on IVV for beta exposure and single-stock shorts for alpha are now structurally net-long the same seven names they are trying to fade on the short side. The math stops working when half the index is ten stocks. Managers who run market-neutral or long-short equity books began peeling off passive S&P exposure in April, replacing it with equal-weight derivatives or sector-specific positions that offer cleaner factor isolation.

The secondary effect is in volatility markets. IVV options open interest dropped 19% in Q2, with the largest declines in 30-60 day calls used as synthetic leverage. When hedge funds hold fewer shares of the underlying ETF, they write fewer covered calls and buy fewer protective puts. That removes two-way flow from the options tape, which tends to flatten skew and raise the cost of tail hedges. Equity desks at three bulge-bracket dealers reported a 12-18% increase in bid-ask spreads on IVV options during June, consistent with reduced dealer inventory and thinner customer flow.

Allocators should track 13F filings for Q3, which close October 15th and publish by mid-November. If the trend continues, expect further compression in IVV's institutional ownership and a corresponding rise in retail and passive-rebalancing share. The shift matters for liquidity during drawdowns: retail holders do not provide the same two-way flow as hedge funds, and passive rebalancers are buyers only on predetermined dates. Watch also for increases in holdings of Invesco S&P 500 Equal Weight ETF (RSP) and Vanguard S&P 500 ETF (VOO), both of which offer lower concentration but trade with wider spreads.

The hedge fund cohort now holds the smallest share of S&P 500 beta since 2018, and the index has never been more top-heavy.
